It's about your scores.. When you pick a song, see how it has a level? Generally speaking, your level (the level you say is level 3 for you) is the level of songs that you could AAA (get all perfect accuracy on).. Since you are level 3, the game is saying that you can AAA level 3 songs

If you check there, that's your top 50 scores.. Your level is based on the top 15 of them. If you notice there, only your top 5 scores actually give rank.. your best one is level 8 actually, so realistically you could be level 8+.
Basically though, to level up, its all about getting good accuracy on songs, which translates to "AAA Equivalence" - how close the score would be to an AAA (for example, notice how on that level 30 song, Dr. Mario Part 1, you got a level 8, even though the song is level 30? It's because since you had 30 goods, the game basically said that with the accuracy you got, it would be similar to AAAing a level 8 song).
